The grappling hook is hidden at the very top of the First Dome of Darkness. It may be reached via an elevator, and, in Easy mode, by Impossible Pogo-ing at the top platforms. In the Demo version, this level is not available, but the player can still climb the cliff as the item is provided automatically when starting a new game.
